Benchmark (finance) is a standard or reference measure used to evaluate the performance, risk, or characteristics of an investment, portfolio, financial instrument, or investment strategy. A benchmark provides a basis for comparison against which investment performance can be measured and analyzed.

Financial benchmarks may represent a market index, interest rate, commodity price, currency rate, or other reference value. In Portfolio management, benchmarks are commonly used to assess whether a portfolio has achieved its investment objectives and to measure performance relative to a comparable market or investment universe.

Examples include the S&P 500 for large-capitalization United States equities, the NASDAQ-100 for major non-financial companies listed on the Nasdaq Stock Market, and government bond indices for fixed-income portfolios.

Objectives
The principal objectives of financial benchmarks are to:

* measure investment performance;
* provide a standard for comparison;
* evaluate portfolio managers;
* support investment strategy design;
* assess risk-adjusted performance;
* facilitate performance attribution.

Types
Financial benchmarks may include:

* equity market indices;
* bond indices;
* commodity benchmarks;
* interest-rate benchmarks;
* currency benchmarks;
* inflation benchmarks;
* customized portfolio benchmarks.

The appropriate benchmark depends on the asset class, investment strategy, geographic exposure, and investment objective.

Benchmark index
A market index is one of the most common forms of financial benchmark.

An equity portfolio may be compared with an index representing the same market, sector, capitalization range, or investment style.

For example, a United States large-cap equity portfolio may use the S&P 500 as its benchmark.

Benchmark selection
An appropriate benchmark should generally be:

* relevant to the investment strategy;
* representative of the investment universe;
* measurable;
* transparent;
* investable where appropriate;
* consistent over time.

Benchmark selection is important because an inappropriate benchmark can produce misleading conclusions about investment performance.

Performance measurement
Portfolio performance is commonly compared with benchmark performance over the same period.

A simplified measure of benchmark-relative performance is:

<math>
\text{Active Return}
=
\text{Portfolio Return}
-
\text{Benchmark Return}
</math>

A positive active return indicates that the portfolio outperformed its benchmark during the specified period, while a negative active return indicates underperformance.

Benchmark-relative risk
The difference between portfolio returns and benchmark returns may also be used to evaluate benchmark-relative risk.

Tracking error measures the volatility of the difference between portfolio returns and benchmark returns and is particularly important for actively managed portfolios and index-tracking strategies.

Benchmarking active management
Active management commonly uses a benchmark to determine whether a portfolio manager has generated additional returns through security selection, asset allocation, or other investment decisions.

Measures such as alpha and the Information ratio may be used to evaluate active performance relative to a benchmark.

Benchmarking passive management
Passive management generally seeks to replicate the performance of a specified benchmark.

An Index fund or Exchange-traded fund may therefore be designed to track a particular market index while minimizing Tracking error.

Relationship with portfolio management
Portfolio management uses benchmarks to establish performance objectives, evaluate investment decisions, and monitor portfolio risk.

The benchmark is generally selected before or at the beginning of the investment period and remains consistent with the portfolio's investment mandate.

Relationship with asset allocation
Asset allocation determines the distribution of capital among different asset classes.

Benchmarks may be assigned to each asset class or investment segment to evaluate the performance of individual allocations as well as the overall portfolio.

Relationship with investment management
Within Investment management, benchmarks provide a common framework for comparing investment strategies across managers, funds, and time periods.

Institutional investors frequently establish formal benchmark requirements within investment mandates.

Example
Suppose an equity portfolio returns 12% during a year while its benchmark returns 10%.

The portfolio's active return is:

<math>
12\%-10\%=2\%
</math>

The portfolio therefore outperformed its benchmark by 2 percentage points before considering any additional performance attribution or risk adjustment.

Applications
Financial benchmarks are widely used in:

* portfolio management;
* investment performance measurement;
* active management;
* passive management;
* asset allocation;
* risk management;
* investment research;
* fund evaluation.

Advantages
Benchmarks provide a standardized basis for evaluating investment performance, facilitate comparisons between portfolios and managers, improve transparency, and support objective assessment of investment strategies.

They also help investors distinguish between returns generated by general market movements and those attributable to active investment decisions.

Limitations
A benchmark may not fully represent the characteristics or risk exposures of a particular portfolio. Differences in investment strategy, liquidity, fees, taxation, leverage, and portfolio constraints may also make direct comparisons difficult.

Benchmark selection can therefore materially affect the assessment of investment performance.

Importance
A financial benchmark is a fundamental tool in modern investment management because it provides a standardized reference against which portfolio performance and risk can be evaluated. Benchmarks support active and passive investment strategies, performance attribution, asset allocation, and institutional investment oversight.
