Central counterparty (CCP) is a financial market infrastructure that interposes itself between the buyer and the seller of a financial transaction, becoming the buyer to every seller and the seller to every buyer. By assuming the contractual obligations of both parties after a trade has been executed, a central counterparty reduces counterparty credit risk, improves settlement efficiency, and promotes the stability of financial markets. CCPs are widely used in securities markets, derivatives markets, commodities markets, and other financial systems requiring centralized clearing and risk management.

After a transaction is executed on a stock exchange or another trading venue, the central counterparty accepts the trade through a legal process known as novation, replacing the original contract between the buyer and the seller with two separate contracts—one between the buyer and the CCP, and another between the CCP and the seller. The CCP then manages the financial obligations associated with the transaction until final settlement.

Central counterparties play a central role in modern clearing systems by calculating settlement obligations, collecting margin, maintaining default funds, monitoring participant risk, and coordinating settlement through central securities depositories (CSDs) and payment systems. Their risk management functions reduce the likelihood that the default of one participant will disrupt the broader financial system.

The widespread use of CCPs expanded significantly following the global financial crisis of 2007–2008, when regulators promoted central clearing as a means of strengthening financial stability and reducing systemic risk in derivatives and securities markets.

History
Central counterparties began to emerge during the twentieth century as securities exchanges and clearing organizations sought more efficient methods of managing settlement obligations and counterparty risk.

Initially, CCPs were primarily used in futures and commodities markets. As electronic trading expanded and financial markets became increasingly interconnected, CCPs assumed a broader role in securities and derivatives clearing.

Following the global financial crisis of 2007–2008, international regulatory reforms encouraged the use of central counterparties for standardized over-the-counter (OTC) derivatives, recognizing their importance in reducing systemic financial risk.

Today, CCPs are considered a core component of modern financial market infrastructure.

Objectives
The principal objectives of a central counterparty are to:

* reduce counterparty credit risk;
* improve settlement efficiency;
* manage default risk;
* strengthen financial stability;
* facilitate centralized clearing;
* support secure financial markets.

These objectives contribute to resilient post-trade infrastructure.

Operation
A central counterparty generally performs the following functions:

* accepts eligible transactions;
* novates contracts;
* calculates settlement obligations;
* collects margin;
* maintains default funds;
* manages participant risk;
* coordinates settlement.

The CCP remains responsible for managing the transaction until final settlement.

Novation
Novation is the legal process through which the CCP replaces the original contract between the buyer and seller.

After novation:

* the buyer faces the CCP instead of the seller;
* the seller faces the CCP instead of the buyer.

This arrangement centralizes counterparty risk within the clearing system.

Example
Suppose Investor A purchases 1,000 shares of ABC Corporation from Investor B for US$50,000.

Without a CCP:

* Investor A is directly exposed to Investor B.
* Investor B is directly exposed to Investor A.

With a central counterparty:

* Investor A's contractual counterparty becomes the CCP.
* Investor B's contractual counterparty also becomes the CCP.

If either participant defaults, the CCP manages the settlement process according to its risk management framework.

Risk management
Central counterparties employ several mechanisms to manage financial risk.

These commonly include:

* initial margin;
* variation margin;
* default funds;
* position limits;
* collateral management;
* continuous risk monitoring.

These measures reduce the likelihood that a participant's default will disrupt market operations.

Relationship with clearing
Central counterparties are responsible for the clearing process.

Clearing generally includes:

* validating transactions;
* calculating obligations;
* managing counterparty risk;
* preparing trades for settlement.

Settlement occurs only after clearing has been completed.

Relationship with settlement
Following clearing, the CCP coordinates settlement through appropriate settlement systems.

Settlement commonly involves:

* transfer of securities;
* transfer of funds;
* final completion of contractual obligations.

Many settlements are completed using Delivery versus payment (DvP).

Relationship with delivery versus payment
Delivery versus payment (DvP) complements the functions of a CCP by ensuring that securities and payment are exchanged simultaneously during settlement.

Together, CCPs and DvP significantly reduce settlement risk and principal risk.

Relationship with settlement risk
Central counterparties substantially reduce settlement risk by managing counterparty exposures throughout the clearing process.

They achieve this through:

* novation;
* collateral requirements;
* default management;
* centralized risk monitoring.

These safeguards improve market confidence and financial stability.

Relationship with central securities depositories
Central securities depositories (CSDs) maintain securities ownership records and facilitate settlement after clearing has been completed by the CCP.

Together, CCPs and CSDs form essential components of post-trade financial market infrastructure.

Relationship with financial market infrastructure
Central counterparties are a core component of Financial market infrastructure.

They operate alongside:

* stock exchanges;
* clearing houses;
* central securities depositories;
* payment systems;
* settlement systems.

These institutions collectively support the secure operation of financial markets.

Applications
Central counterparties are widely used in:

* equity markets;
* derivatives markets;
* futures markets;
* options markets;
* bond markets;
* commodities markets.

They also play a significant role in clearing standardized over-the-counter derivatives.

Advantages
Central counterparties provide several important benefits.

They reduce counterparty credit risk, strengthen financial stability, improve settlement efficiency, facilitate centralized risk management, support market confidence, and enable large volumes of financial transactions to be processed safely.

They also simplify risk management by replacing multiple bilateral exposures with a single exposure to the CCP.

Limitations
Despite their advantages, central counterparties also concentrate financial risk within a single institution. Consequently, CCPs require strong governance, substantial financial resources, comprehensive risk management frameworks, and rigorous regulatory oversight.

Operational failures, extreme market events, or the default of multiple major participants may place significant pressure on a CCP's financial resources.

Importance
Central counterparties are among the most important institutions within modern financial market infrastructure. By centralizing counterparty risk, managing defaults, coordinating clearing, and supporting secure settlement, CCPs strengthen financial stability and enable the safe and efficient operation of domestic and international capital markets.
