Settlement (finance) is the final stage of a financial transaction in which securities, funds, or other financial assets are exchanged between the parties, completing their contractual obligations. Settlement occurs after a trade has been executed and the clearing process has verified the transaction and determined the obligations of each participant. Once settlement has been completed, ownership of the financial asset and the corresponding payment are legally transferred, making the transaction final and irrevocable.

Settlement is a fundamental component of modern financial markets and applies to a wide range of financial instruments, including equities, bonds, exchange-traded funds, derivatives, foreign exchange transactions, commodities, and money market instruments. It is coordinated through central securities depositories (CSDs), central counterparties (CCPs), payment systems, and other components of Financial market infrastructure.

Most securities markets settle transactions according to a predetermined securities settlement cycle, commonly expressed as T+1 or T+2, where T represents the trade date. During settlement, securities are transferred from the seller to the buyer while payment is transferred from the buyer to the seller, typically using the principle of Delivery versus payment (DvP), which ensures that both transfers occur simultaneously.

Efficient settlement systems strengthen financial stability by reducing settlement risk, improving market confidence, supporting liquidity management, and enabling financial markets to process large volumes of transactions safely and efficiently.

History
Historically, financial transactions were settled through the physical exchange of paper securities certificates and payment instruments, often requiring several days or weeks to complete.

As trading volumes increased during the twentieth century, manual settlement became increasingly inefficient and exposed market participants to operational errors and settlement delays. The introduction of electronic trading systems, centralized clearing organizations, and electronic securities depositories transformed settlement into an automated process.

Today, settlement is largely conducted through electronic book-entry systems operated by regulated financial market infrastructures.

Objectives
The principal objectives of settlement are to:

* complete financial transactions;
* transfer ownership of financial assets;
* transfer payment;
* reduce settlement risk;
* support financial stability;
* facilitate efficient financial markets.

These objectives ensure the final completion of contractual obligations.

Settlement process
Settlement generally follows the completion of the clearing process.

The settlement process commonly includes:

* confirmation of settlement instructions;
* transfer of securities;
* transfer of funds;
* recording of ownership changes;
* completion of contractual obligations.

Once these steps are completed, settlement becomes final.

Example
Suppose Investor A purchases 1,000 shares of ABC Corporation from Investor B for US$50,000.

Following trade execution:

* the transaction is cleared through the clearing system;
* settlement instructions are prepared;
* the seller delivers 1,000 shares;
* the buyer transfers US$50,000;
* ownership of the securities is recorded in the buyer's account.

After settlement, Investor A becomes the legal owner of the shares, while Investor B receives the payment.

Types
Several forms of settlement are used in financial markets.

Securities settlement
Securities settlement involves the transfer of ownership of financial securities from the seller to the buyer through a Central securities depository.

Cash settlement
Cash settlement involves the transfer of funds between counterparties.

In some financial instruments, particularly certain derivatives, only the net cash difference between the contract value and the settlement value is exchanged without transferring the underlying asset.

Physical settlement
Physical settlement involves the delivery of the underlying financial asset or commodity upon completion of the transaction.

This method is commonly used for equities, bonds, and certain commodity contracts.

Relationship with clearing
Clearing precedes settlement.

During clearing:

* trades are validated;
* counterparties are confirmed;
* settlement obligations are calculated;
* financial risks are managed.

Settlement completes the transaction after clearing has been successfully performed.

Relationship with securities settlement cycle
The Securities settlement cycle determines the business day on which settlement occurs.

Common settlement cycles include:

* T+0;
* T+1;
* T+2.

Shorter settlement cycles generally reduce financial risk and improve market efficiency.

Relationship with cash settlement cycle
The Cash settlement cycle governs the transfer of funds during settlement.

In most securities markets, cash settlement occurs simultaneously with securities settlement under Delivery versus payment.

Relationship with delivery versus payment
Delivery versus payment (DvP) is the principal settlement mechanism used in securities markets.

Under DvP:

* securities are transferred only if payment is made;
* payment is transferred only if securities are delivered.

This significantly reduces principal risk and strengthens settlement security.

Relationship with central counterparties
Central counterparties (CCPs) manage the clearing process before settlement.

CCPs:

* calculate obligations;
* manage counterparty risk;
* guarantee settlement under specified conditions;
* coordinate with settlement systems.

Settlement occurs only after clearing responsibilities have been completed.

Relationship with central securities depositories
Central securities depositories (CSDs) perform securities settlement by:

* maintaining ownership records;
* transferring securities;
* updating book-entry accounts;
* coordinating settlement with payment systems.

They are responsible for the final transfer of securities ownership.

Relationship with settlement risk
Settlement systems are designed to reduce settlement risk.

Risk reduction measures commonly include:

* Delivery versus payment;
* central counterparties;
* shorter settlement cycles;
* electronic settlement systems;
* collateral and margin requirements.

These mechanisms improve settlement certainty and financial stability.

Relationship with financial market infrastructure
Settlement is a core function of Financial market infrastructure.

It operates through:

* stock exchanges;
* clearing houses;
* central counterparties;
* central securities depositories;
* payment systems.

Together, these institutions ensure the safe completion of financial transactions.

Applications
Settlement is used in:

* equity markets;
* bond markets;
* exchange-traded funds;
* derivatives markets;
* commodities markets;
* foreign exchange markets;
* money markets.

Virtually every financial transaction ultimately concludes through a settlement process.

Advantages
Settlement provides several important benefits.

It completes financial transactions, transfers legal ownership, reduces financial uncertainty, supports market liquidity, strengthens investor confidence, and enables the efficient functioning of domestic and international capital markets.

Electronic settlement systems also reduce operational costs and improve processing speed.

Limitations
Despite significant technological advances, settlement systems remain exposed to operational failures, cyber risks, legal disputes, and disruptions affecting payment or securities transfer infrastructure. Cross-border transactions may also encounter additional challenges arising from differing settlement cycles, legal frameworks, and time zones.

Maintaining secure and reliable settlement systems therefore requires substantial technological investment and comprehensive regulatory oversight.

Importance
Settlement is one of the most important stages of the financial transaction process because it completes the transfer of ownership and payment, making executed trades legally final. Efficient settlement systems reduce financial risk, strengthen market confidence, improve financial stability, and support the safe operation of modern capital markets.
