Stock index futures are standardized futures contracts whose underlying asset is a stock market index rather than an individual security. These contracts obligate the buyer and seller to settle the difference between the agreed futures price and the value of the underlying stock index at the contract's expiration, usually through cash settlement. Stock index futures enable investors to hedge portfolio risk, speculate on the future direction of equity markets, and engage in arbitrage between cash and derivatives markets. They are among the most actively traded financial derivatives in global capital markets.

History
Stock index futures were developed to provide investors with an efficient means of managing market-wide equity risk.

The first successful stock index futures contract was introduced by the Kansas City Board of Trade in 1982 on the Value Line Composite Index. Shortly thereafter, futures based on major stock indices such as the S&P 500, FTSE 100, Nikkei 225, and other benchmark indices became widely traded.

The growth of electronic trading, globalization of capital markets, and increasing participation by institutional investors contributed to the rapid expansion of stock index futures trading worldwide.

Objectives
The principal objectives of stock index futures include:

* hedging equity market risk;
* facilitating price discovery;
* enabling speculative trading;
* supporting arbitrage;
* improving market liquidity;
* enhancing portfolio management.

These objectives contribute to more efficient capital markets.

Characteristics
Stock index futures possess several distinguishing characteristics.

These include:

* standardized contract specifications;
* an underlying stock market index;
* exchange-traded contracts;
* margin requirements;
* daily mark-to-market settlement;
* fixed expiration dates;
* cash settlement in most markets.

Because a stock index is not a deliverable asset, settlement is generally made in cash.

Contract specifications
A stock index futures contract typically specifies:

* underlying index;
* contract multiplier;
* quotation method;
* minimum price fluctuation;
* trading hours;
* expiration months;
* settlement procedure.

Contract specifications vary among exchanges.

Pricing
The theoretical value of a stock index futures contract is commonly determined using the cost-of-carry model.

The pricing relationship is expressed as:

<math>
F = S e^{(r-d)T}
</math>

where:

* <math>F</math> is the futures price;
* <math>S</math> is the current index value;
* <math>r</math> is the risk-free interest rate;
* <math>d</math> is the dividend yield of the underlying index;
* <math>T</math> is the time to maturity.

The relationship reflects financing costs and expected dividend income over the life of the contract.

Trading
Trading generally follows these steps:

# an investor opens a futures position through a broker;
# initial margin is deposited;
# the position is marked to market daily;
# gains or losses are credited or debited accordingly;
# the position is closed before expiration or settled at maturity.

Exchanges employ clearing corporations to guarantee contract performance.

Uses
Stock index futures are widely used for:

Hedging
Portfolio managers use stock index futures to reduce exposure to broad market movements without selling underlying securities.

Speculation
Traders use futures to profit from anticipated increases or decreases in stock market indices.

Arbitrage
Professional traders exploit temporary pricing differences between futures contracts and the underlying cash market.

Portfolio management
Institutional investors use index futures to adjust market exposure efficiently while minimizing transaction costs.

Advantages
Stock index futures provide several benefits.

These include:

* efficient market exposure;
* high liquidity;
* leverage through margin trading;
* low transaction costs;

* rapid execution.

Risks
Trading stock index futures involves several risks.

These include:

* market risk;
* leverage risk;
* liquidity risk;
* basis risk;
* margin calls;
* volatility.

Because futures are leveraged instruments, relatively small market movements may produce significant gains or losses.

Major contracts
* NASDAQ-100 futures;
* Dow Jones Industrial Average futures;
* NIFTY 50 futures;
