'''[[Swap (finance)|Swap]]''' is a [[Derivative (finance)|derivative contract]] in which two parties agree to exchange specified cash flows according to predetermined terms over a specified period. The cash flows are generally calculated by reference to an underlying variable such as an interest rate, currency exchange rate, commodity price, or other financial reference.

Swaps are commonly used for [[Hedging|hedging]], [[Risk management|risk management]], financing, and [[Speculation|speculation]]. Unlike a conventional purchase or sale of an asset, a swap generally involves an exchange of contractual cash flows rather than an outright transfer of ownership of the underlying reference asset.

==Concept==

A simplified swap can be represented as:

<math>
\text{Swap}
=
\text{Cash Flow A}
\leftrightarrow
\text{Cash Flow B}
</math>

The value of a swap depends on the present value of the expected future cash flows exchanged by the counterparties.

A simplified valuation relationship is:

<math>
V_{\text{Swap}}
=
PV(\text{Cash Flows Received})
-
PV(\text{Cash Flows Paid})
</math>

where <math>PV</math> represents [[Present value|present value]].

==Notional amount==

Many swaps use a '''notional amount''' as the reference amount for calculating payments.

The notional amount is generally not exchanged between the counterparties.

A simplified payment calculation is:

<math>
\text{Payment}
=
N
\times
r
\times
t
</math>

where:

* <math>N</math> = notional amount;
* <math>r</math> = applicable rate or rate differential;
* <math>t</math> = relevant time period.

The exact payment calculation depends on the type and contractual terms of the swap.

==Interest rate swap==

An [[Interest rate swap|interest rate swap]] is a contract in which counterparties exchange interest-rate cash flows based on a specified notional amount.

A common structure involves one party paying a fixed interest rate and receiving a floating interest rate, while the other party takes the opposite position.

A simplified net payment is:

<math>
\text{Net Payment}
=
N
\times
(r_f-r_v)
\times
t
</math>

where:

* <math>r_f</math> = fixed interest rate;
* <math>r_v</math> = floating interest rate;
* <math>N</math> = notional amount;
* <math>t</math> = applicable time fraction.

The direction and sign of the payment depend on which party pays the fixed or floating rate.

==Example of an interest rate swap==

Suppose a company has a floating-rate loan and is concerned that interest rates may increase.

The company may enter into a swap under which it pays a fixed rate and receives a floating rate.

The resulting position can be represented as:

<math>
\text{Net Exposure}
=
\text{Floating-Rate Liability}
+
\text{Pay-Fixed Swap}
</math>

The floating payment received under the swap can partially offset the floating interest payment on the loan.

The company therefore replaces some of its floating-rate exposure with fixed-rate exposure.

==Currency swap==

A [[Currency swap|currency swap]] involves the exchange of cash flows denominated in different currencies.

The parties may exchange principal amounts at the beginning and end of the contract and exchange interest payments during the life of the swap, depending on the contractual structure.

A simplified relationship is:

<math>
\text{Currency Swap}
=
\text{Currency A Cash Flows}
\leftrightarrow
\text{Currency B Cash Flows}
</math>

Currency swaps can be used to manage foreign-exchange exposure or obtain financing in a different currency.

==Commodity swap==

A [[Commodity swap|commodity swap]] is a derivative contract whose payments are linked to the price of a commodity.

A simplified commodity swap payment can be represented as:

<math>
\text{Net Payment}
=
Q
\times
(P_{\text{Reference}}-P_{\text{Fixed}})
</math>

where:

* <math>Q</math> = relevant quantity;
* <math>P_{\text{Reference}}</math> = reference commodity price;
* <math>P_{\text{Fixed}}</math> = agreed fixed price.

Commodity swaps can be used by producers and consumers to manage exposure to changes in commodity prices.

==Credit default swap==

A [[Credit default swap]] (CDS) is a derivative contract designed to transfer exposure to the credit risk of a reference entity or obligation.

The protection buyer generally makes periodic payments to the protection seller. In specified credit events, the protection seller provides compensation according to the terms of the contract.

A simplified structure is:

<math>
\text{Protection Buyer}
\rightarrow
\text{Premium}
\rightarrow
\text{Protection Seller}
</math>

<math>
\text{Protection Seller}
\rightarrow
\text{Credit Protection}
\rightarrow
\text{Protection Buyer}
</math>

CDSs can therefore be used to transfer or assume credit risk.

==Equity swap==

An [[Equity swap|equity swap]] involves cash flows linked to the performance of an equity, group of equities, or equity index.

One party may receive the return of an equity index while paying a fixed or floating financing rate.

A simplified total-return payment is:

<math>
\text{Equity Return}
=
\text{Price Return}
+
\text{Dividend Return}
</math>

The contractual terms determine which components are exchanged between the counterparties.

==Total return swap==

A [[Total return swap]] (TRS) is a swap in which one party receives the total economic return of a reference asset while paying an agreed financing rate or other return.

The total return may include:

* changes in market value;
* interest;
* dividends;
* other income associated with the reference asset.

A simplified relationship is:

<math>
\text{Total Return}
=
\text{Capital Appreciation}
+
\text{Income}
</math>

A TRS can provide economic exposure to an asset without requiring the receiving party to directly own the reference asset.

==Over-the-counter trading==

Swaps are commonly traded in [[Over-the-counter|over-the-counter]] (OTC) markets.

OTC contracts can be customized according to the requirements of the counterparties.

Contractual terms may specify:

* notional amount;
* maturity date;
* payment frequency;
* reference rate;
* fixed rate;
* floating-rate index;
* currencies;
* settlement method;
* collateral requirements;
* termination provisions.

The customized nature of OTC swaps can make them more suitable for specific hedging requirements but can also increase contractual and operational complexity.

==Central clearing==

Some standardized swaps may be submitted to a [[Central counterparty|central counterparty]] (CCP) for clearing.

A simplified structure is:

<math>
\text{Party A}
\leftrightarrow
\text{CCP}
\leftrightarrow
\text{Party B}
</math>

Central clearing can reduce bilateral counterparty exposure and facilitate standardized risk management through margin and collateral arrangements.

The applicable clearing requirements depend on the jurisdiction, instrument, counterparties, and regulatory framework.

==Collateral and margin==

Swap contracts may require collateral to manage counterparty exposure.

A simplified collateral relationship is:

<math>
\text{Collateral}
\rightarrow
\text{Credit Risk Mitigation}
</math>

The amount and form of collateral can depend on the market value of the swap, contractual agreements, counterparty creditworthiness, and applicable regulations.

Changes in the value of a swap can therefore result in additional collateral requirements.

==Swap valuation==

The value of a swap is generally based on the present value of its expected future cash flows.

A simplified valuation is:

<math>
V_{\text{Swap}}
=
\sum_{t=1}^{n}
\frac{CF_t}{(1+r_t)^t}
</math>

where:

* <math>CF_t</math> = expected net cash flow at time <math>t</math>;
* <math>r_t</math> = applicable discount rate;
* <math>n</math> = number of relevant payment periods.

In practice, swap valuation can involve yield curves, forward rates, discount factors, credit adjustments, collateral arrangements, and other market variables.

==Swap rate==

For an interest rate swap, the fixed rate agreed at inception can be determined so that the present value of the fixed and expected floating cash flows are approximately equal under the relevant pricing framework.

A simplified condition is:

<math>
PV(\text{Fixed Leg})
=
PV(\text{Floating Leg})
</math>

At inception, the swap's value is generally close to zero for a fairly priced transaction before consideration of transaction costs, credit effects, and other adjustments.

==Floating-rate benchmarks==

Floating legs of interest-rate swaps can reference benchmark rates or other contractual reference rates.

Examples may include:

* [[SOFR]];
* [[EURIBOR]];
* other applicable short-term interest-rate benchmarks.

The applicable benchmark depends on the currency, market, jurisdiction, and contractual terms.

==Swap maturity==

The '''maturity''' of a swap is the date on which the contractual exchange of cash flows ends.

Swap maturities can range from relatively short periods to several years or longer.

A simplified timeline is:

<math>
t_0
\rightarrow
t_1
\rightarrow
t_2
\rightarrow
\cdots
\rightarrow
t_T
</math>

where <math>t_0</math> is the effective date and <math>t_T</math> is the maturity date.

==Hedging with swaps==

Swaps can be used to transform one type of financial exposure into another.

For example, a borrower with floating-rate debt can use a pay-fixed, receive-floating interest rate swap to reduce exposure to rising interest rates.

Similarly, a company receiving foreign-currency revenues may use a currency swap to manage exchange-rate exposure.

The objective is generally to reduce uncertainty rather than eliminate all financial risk.

==Speculation with swaps==

Market participants can also use swaps to take positions on future movements in interest rates, currencies, commodities, credit conditions, or other variables.

A participant expecting interest rates to decline, for example, may enter into a swap position that benefits from lower floating rates.

Such positions introduce market risk because the swap's value can change adversely when market conditions differ from expectations.

==Risks==

Swaps can involve several forms of financial and operational risk, including:

* [[Counterparty risk]];
* [[Credit risk]];
* [[Market risk]];
* [[Interest rate risk]];
* [[Currency risk]];
* [[Liquidity risk]];
* [[Basis risk]];
* [[Collateral risk]];
* [[Settlement risk]];
* [[Model risk]];
* [[Operational risk]].

The significance of each risk depends on the type and structure of the swap.

==Counterparty risk==

Because many swaps are contractual agreements between counterparties, one party may be exposed to the possibility that the other party fails to perform its obligations.

This is known as [[Counterparty risk|counterparty credit risk]].

The exposure can change over time as the market value of the swap changes.

A simplified exposure relationship is:

<math>
\text{Counterparty Exposure}
=
\max(V_{\text{Swap}},0)
</math>

where <math>V_{\text{Swap}}</math> represents the current replacement value of the swap from the perspective of the party with positive value.

Collateral and central clearing can reduce certain forms of counterparty exposure but do not necessarily eliminate all risks.

==Basis risk==

[[Basis risk]] arises when the reference variable in the swap does not perfectly match the underlying exposure.

For example, a company may hedge an interest-rate exposure using a benchmark that differs from the rate applicable to its actual borrowing.

A simplified residual exposure is:

<math>
\text{Residual Risk}
=
\text{Underlying Rate}
-
\text{Hedging Rate}
</math>

If the two rates move differently, the hedge may be imperfect.

==Liquidity risk==

Swaps can involve [[Liquidity risk]] because customized OTC contracts may not always be easy to terminate or transfer.

A party seeking to exit a swap before maturity may need to negotiate an early termination, enter into an offsetting transaction, or obtain the agreement of the counterparty.

The cost of exiting can therefore depend on market conditions and the contractual terms.

==Advantages==

Potential advantages of swaps include:

* management of interest-rate exposure;
* management of currency exposure;
* management of commodity-price exposure;
* transfer of credit risk;
* access to different economic exposures;
* customization of contractual terms;
* potentially more efficient management of financing exposures.

==Disadvantages==

Potential disadvantages include:

* counterparty risk;
* market-value fluctuations;
* liquidity constraints;
* collateral requirements;
* valuation complexity;
* basis risk;
* termination costs;
* legal and documentation requirements;
* operational risk.

The benefits of a swap therefore need to be evaluated against its contractual and financial risks.

==Importance==

Swaps are important instruments in financial markets because they allow counterparties to exchange specific financial exposures without necessarily exchanging the underlying assets. They are widely used by corporations, financial institutions, investment funds, governments, and other market participants for hedging, financing, risk transfer, and investment purposes.

The economic effect of a swap depends on its underlying reference, notional amount, maturity, payment structure, collateral arrangements, and the market variables that determine its cash flows.
