Capping factor (Cap factor or Weighting cap factor) is a numerical adjustment coefficient used in the calculation of certain stock market indices to limit the maximum weight that an individual constituent security or group of related securities can contribute to an index. The capping factor reduces the effective market capitalization of constituents whose natural weight exceeds a specified threshold, thereby improving diversification and reducing concentration risk within the index.

Capping factors are widely used in modified market capitalization-weighted indices, particularly where one or a small number of companies would otherwise dominate index performance because of their exceptionally large market capitalizations. By limiting constituent weights, index providers seek to create benchmarks that remain representative of the underlying market while improving investability, reducing concentration, and satisfying regulatory requirements applicable to investment funds.

Many of the world's leading index providers, including S&P Dow Jones Indices, Nasdaq Index, MSCI Inc., and FTSE Russell, employ capping methodologies for selected indices. Capping is commonly applied to technology indices, sector indices, thematic indices, dividend indices, and regulatory-compliant benchmarks where diversification requirements are especially important.

A capping factor is distinct from the Free-float adjustment factor, although both are used in index construction. While the free-float adjustment factor reflects the proportion of shares available for public trading, the capping factor limits the influence of individual constituents after their investable market capitalization has been determined.

History
Traditional stock market indices were originally weighted according to total or free-float market capitalization, allowing the largest companies to receive proportionally larger weights. As financial markets evolved and passive investing became more widespread, some indices became increasingly concentrated in a small number of large companies.

Growing concentration raised concerns regarding diversification, investment risk, and regulatory compliance, particularly for investment funds required to satisfy diversification standards. In response, index providers introduced capping methodologies that limited the maximum permissible weight of individual constituents while preserving the overall characteristics of the benchmark.

Today, capped methodologies are widely employed for sector indices, technology indices, thematic benchmarks, and investment products designed to meet specific regulatory or portfolio diversification requirements.

Purpose
The principal purposes of a capping factor are to:

* reduce concentration risk;
* improve portfolio diversification;
* limit excessive constituent influence;
* facilitate passive investment;
* satisfy regulatory diversification requirements;
* improve benchmark investability.

These objectives contribute to more balanced and representative investment benchmarks.

Methodology
A capping factor is applied after a constituent's free-float-adjusted market capitalization has been calculated.

The adjusted market capitalization is generally determined as:

<math>
\text{Adjusted Market Capitalization}
=
P \times Q \times F
</math>

where:

* <math>P</math> is the market price per share;
* <math>Q</math> is the number of outstanding shares;
* <math>F</math> is the free-float adjustment factor.

If a constituent exceeds the maximum permitted index weight, a capping factor <math>C</math> is applied:

<math>
\text{Capped Market Capitalization}
=
P \times Q \times F \times C
</math>

where:

* <math>C</math> is the capping factor;
* <math>0 < C \le 1</math>.

The resulting capped market capitalization is then used to determine the constituent's final weight within the index.

Example
Suppose an index contains a company with:

* 100 million outstanding shares;
* a market price of US$10 per share;
* a free-float adjustment factor of 0.80;
* a capping factor of 0.75.

The free-float-adjusted market capitalization would be:

<math>
100000000 \times 10 \times 0.80 = 800000000
</math>

or US$800 million.

After applying the capping factor:

<math>
800000000 \times 0.75 = 600000000
</math>

or US$600 million.

The adjusted value of US$600 million would be used when determining the company's weight in the index.

Determination of capping factors
Index providers calculate capping factors according to predefined methodologies.

Factors considered include:

* constituent market capitalization;
* current index weight;
* maximum allowable weight;
* number of constituents;
* diversification objectives;
* regulatory requirements.

Capping factors are normally reviewed during scheduled index rebalancing and may also be adjusted following significant corporate actions or exceptional market movements.

Applications
Capping factors are commonly applied in:

* technology indices;
* sector indices;
* thematic indices;
* dividend indices;
* ESG indices;
* exchange-traded funds;
* regulated investment benchmarks.

They are particularly useful where a small number of companies account for a disproportionately large share of total market capitalization.

Advantages
The use of capping factors offers several advantages.

They improve diversification by preventing individual constituents from dominating index performance, reduce concentration risk, facilitate compliance with investment regulations, and produce benchmarks that may be easier for investment funds to replicate. Capped indices also provide broader representation of constituent companies by limiting the influence of exceptionally large firms.

Limitations
Despite their benefits, capping factors introduce certain limitations.

Because constituent weights no longer correspond exactly to free-float market capitalization, capped indices may deviate from the performance of the underlying market. Frequent market movements may also require periodic rebalancing to maintain the prescribed weight limits, potentially increasing portfolio turnover for funds tracking the index.

Additionally, different index providers may apply different capping methodologies and weight thresholds, leading to variations among otherwise similar benchmark indices.

Use in stock market indices
Capping methodologies are employed in numerous stock market indices around the world.

Examples include:

* NASDAQ-100;
* NASDAQ Biotechnology Index;
* S&P 500 Equal Weight Index;
* selected MSCI indices;
* selected FTSE Russell indices;
* various sector-specific and thematic indices.

The specific weight limits and rebalancing methodologies differ according to the objectives of each index.

Importance
The capping factor is an important component of modern index construction because it enables index providers to balance market representation with diversification. By limiting excessive concentration among the largest constituents, capping methodologies improve the suitability of indices for passive investment products, regulatory compliance, and long-term portfolio management.
