An '''interest rate swap''' ('''IRS''') is a financial derivative contract in which two counterparties agree to exchange streams of interest payments calculated on a specified notional principal amount over an agreed period. The most common form involves exchanging fixed-rate interest payments for floating-rate payments, or vice versa, without exchanging the underlying principal amount.<ref>{{cite web|title=Interest rate swap|url=https://www.bis.org/statistics/glossary.htm|publisher=Bank for International Settlements}}</ref>

Interest rate swaps are used by banks, corporations, institutional investors, and other financial market participants to manage interest rate risk, adjust the characteristics of borrowing or investment portfolios, and take positions based on expectations of future interest rate movements.

== Structure ==
An interest rate swap typically consists of two sets of contractual cash flows, known as ''legs''. Each leg calculates interest payments using an agreed interest rate, notional principal, payment schedule, and day-count convention.

=== Fixed-rate leg ===
The fixed-rate leg calculates interest payments using a predetermined interest rate that remains constant throughout the relevant period, unless the contract specifies otherwise.

=== Floating-rate leg ===
The floating-rate leg calculates interest payments using a variable reference interest rate that resets periodically. The reference rate may be an overnight benchmark or another agreed interest rate index.

=== Notional principal ===
The notional principal is the hypothetical amount used to calculate interest payments. In a conventional single-currency interest rate swap, the notional principal is not exchanged between the counterparties.

Payments may be settled on a gross basis or, where the contract provides for it, on a net basis in which only the difference between the two payment obligations is transferred.

== Types ==

=== Fixed-for-floating swap ===
A fixed-for-floating swap involves one counterparty paying a fixed interest rate and receiving a floating rate, while the other counterparty pays the floating rate and receives the fixed rate. This is commonly known as a '''plain vanilla interest rate swap'''.

=== Floating-for-floating swap ===
A floating-for-floating swap, also known as a '''basis swap''', involves exchanging payments linked to two different floating interest rate benchmarks or tenors. Such swaps may be used to manage differences between funding costs and investment returns.

=== Fixed-for-fixed swap ===
A fixed-for-fixed interest rate swap exchanges fixed-rate payment streams under specified contractual terms. In practice, such arrangements are less common in standard single-currency interest rate swap markets than fixed-for-floating swaps.

=== Zero-coupon swap ===
A '''zero-coupon swap''' is an interest rate swap in which one leg generally involves a single payment at maturity rather than periodic payments. A common structure exchanges a fixed amount determined by compounding a fixed rate for a floating-rate amount accumulated over the life of the contract.

=== Forward-starting swap ===
A '''forward-starting interest rate swap''' is agreed upon at an earlier date but begins on a specified future date. It can be used to manage anticipated borrowing or investment exposures.

=== Amortising swap ===
An '''amortising interest rate swap''' has a notional principal that decreases according to an agreed schedule. It may be used to match the declining principal balance of a loan or other financial asset.

== Mechanism ==
Consider a three-year interest rate swap between a company and a bank with a notional principal of ₹100 million. The company agrees to pay a fixed annual rate of 6% and receive a floating annual rate determined by a specified reference benchmark.

If the floating rate for a particular annual period is 5%, the fixed-rate payment would be ₹6 million, while the floating-rate payment would be ₹5 million, assuming a full-year accrual period and the stated notional principal.

If the contract provides for net settlement, the company would pay the bank the difference of ₹1 million for that period. If the floating rate instead rises to 7%, the company would receive a net payment of ₹1 million.

The example assumes annual payments and ignores day-count adjustments, transaction costs, collateral requirements, and counterparty credit considerations.

== Uses ==

=== Hedging interest rate risk ===
Companies with floating-rate borrowings may enter into swaps to pay fixed rates and receive floating rates, reducing their exposure to increases in interest rates. Conversely, an entity with fixed-rate borrowing may use a swap to obtain exposure to floating rates.

=== Asset and liability management ===
Banks and financial institutions use interest rate swaps to manage mismatches between the interest-rate characteristics of their assets and liabilities. For example, a bank with long-term fixed-rate assets and short-term floating-rate funding may use swaps to reduce the resulting interest rate exposure.

=== Managing investment portfolios ===
Institutional investors may use swaps to adjust the interest-rate sensitivity of bond portfolios without buying or selling the underlying securities. Swaps can also be used to modify the duration and cash-flow characteristics of portfolios.

=== Speculation ===
Traders may enter into interest rate swaps to take positions on anticipated changes in interest rates, yield curves, or differences between reference benchmarks. Such positions can generate gains or losses as market conditions change.

== Valuation ==
The value of an interest rate swap depends on the present value of its expected future cash flows. At inception, a standard market-priced swap generally has a value close to zero before transaction costs, credit adjustments, and other market frictions.

As market interest rates and expectations change, the value of the swap changes. The fixed-rate payer generally benefits when comparable market swap rates rise and loses value when they fall, all else being equal. The opposite generally applies to the fixed-rate receiver.

Swap valuation commonly uses discount factors and forward interest rate curves to estimate and discount future contractual payments. Counterparty credit risk, collateral arrangements, funding costs, and other adjustments may also affect valuation.

== Risks ==
Interest rate swaps involve several risks:

* '''Interest rate risk:''' Changes in market rates can cause the swap's value to move against a counterparty.
* '''Counterparty credit risk:''' A counterparty may fail to meet its contractual obligations.
* '''Basis risk:''' The reference rate received under a swap may not move in line with the interest rate on the underlying borrowing or investment.
* '''Liquidity risk:''' A position may be difficult or costly to terminate or replace under adverse market conditions.
* '''Operational risk:''' Errors in trade processing, payment calculations, documentation, or settlement can cause losses.
* '''Collateral and margin risk:''' Adverse market movements may create collateral obligations and liquidity demands.

Although swaps can reduce one type of financial exposure, they may introduce or increase other risks.

== Trading and regulation ==
Interest rate swaps have traditionally been traded in over-the-counter (OTC) markets, where counterparties negotiate contractual terms directly or through intermediaries. Standardised contracts may also be cleared through central counterparties, subject to applicable rules and market practices.

The International Swaps and Derivatives Association (ISDA) publishes standard documentation widely used in derivatives markets.

In India, interest rate derivatives are governed by the applicable regulatory framework of the Reserve Bank of India (RBI). The framework covers permitted products, eligible participants, market conduct, and other requirements for rupee interest rate derivatives.
