Passive investing is an investment strategy that seeks to replicate the performance of a specified stock market index, bond index, or other financial benchmark rather than attempting to outperform the market through active security selection or market timing. Passive investing is typically implemented by holding a diversified portfolio whose composition closely matches that of a benchmark index, with minimal trading except for periodic rebalancing. The approach is widely used by individual investors, institutional investors, pension funds, insurance companies, sovereign wealth funds, and exchange-traded funds (ETFs).

The fundamental principle of passive investing is that financial markets are generally efficient over the long term, making it difficult for most investors to consistently outperform benchmark indices after accounting for investment costs, taxes, and transaction expenses. Rather than attempting to identify undervalued securities or predict short-term market movements, passive investors seek to achieve returns comparable to those of the overall market while minimizing costs and portfolio turnover.

Passive investing has become one of the most significant developments in modern investment management. Since the late twentieth century, assets invested in index funds and ETFs have grown substantially, making passive investment strategies an important component of global capital markets. Many of the world's largest investment funds track benchmarks such as the S&P 500, MSCI World Index, NASDAQ-100, FTSE 100, BSE SENSEX, NIFTY 50, and 200.

Although passive investing is commonly associated with equity markets, the strategy is also widely employed in bond markets, commodity markets, real estate investment, and multi-asset portfolio management through the use of benchmark indices representing various asset classes.

History
The theoretical foundations of passive investing emerged during the development of modern portfolio theory and the efficient-market hypothesis in the mid-twentieth century. These concepts suggested that consistently outperforming broad financial markets was difficult because publicly available information was rapidly incorporated into asset prices.

The practical implementation of passive investing began during the 1970s with the introduction of the first index funds designed to replicate broad stock market indices rather than select individual securities. As computing technology improved, investment managers became increasingly capable of constructing portfolios that closely matched benchmark indices.

During the 1990s and early twenty-first century, the rapid expansion of exchange-traded funds further accelerated the growth of passive investing by providing investors with low-cost, easily tradable vehicles for tracking market indices.

Today, passive investing represents one of the largest segments of the global asset management industry and is employed by investors across virtually every major financial market.

Objectives
The principal objectives of passive investing are to:

* replicate benchmark performance;
* reduce investment costs;
* minimize portfolio turnover;
* achieve broad diversification;
* reduce manager-specific risk;
* simplify portfolio management;
* support long-term wealth accumulation.

These objectives distinguish passive investing from actively managed investment strategies.

Principles
Passive investing is based upon several fundamental principles.

These include:

* long-term investing;
* diversification;
* low portfolio turnover;
* index replication;
* cost efficiency;
* systematic portfolio management;
* disciplined rebalancing.

Together, these principles seek to provide market returns while minimizing unnecessary investment costs.

Methodology
Passive investment portfolios generally seek to replicate the composition and performance of a benchmark index.

Common replication methods include:

* full replication;
* optimized sampling;
* stratified sampling;
* synthetic replication.

The chosen methodology depends upon the size, liquidity, complexity, and composition of the benchmark being tracked.

Portfolio construction
A passive investment portfolio is generally constructed by selecting securities that correspond to those contained in the benchmark index.

Portfolio management activities typically include:

* purchasing constituent securities;
* maintaining benchmark weights;
* periodic rebalancing;
* incorporating index changes;
* managing cash flows.

Unlike active investment managers, passive managers generally do not make discretionary investment decisions based upon forecasts of future market performance.

Index tracking
Most passive investment strategies are designed to track recognized financial benchmarks.

Common benchmarks include:

* S&P 500;
* NASDAQ-100;
* MSCI World Index;
* MSCI Emerging Markets Index;
* FTSE 100;
* BSE SENSEX;
* NIFTY 50;
* 200.

The objective is to achieve returns that closely correspond to the benchmark after accounting for investment expenses.

Investment vehicles
Passive investing is commonly implemented through:

* index funds;
* exchange-traded funds;
* index mutual funds;
* institutional index portfolios;
* pension fund mandates;
* separately managed accounts.

These investment vehicles enable investors to obtain diversified market exposure through relatively simple investment structures.

Advantages
Passive investing offers several important advantages.

Lower management fees, reduced transaction costs, broad diversification, tax efficiency, and transparency are among the principal benefits. Because portfolio turnover is generally lower than in actively managed funds, investors may also experience lower trading costs and improved long-term tax efficiency in jurisdictions where capital gains taxation applies.

The systematic nature of passive investing also reduces the influence of subjective investment decisions and manager-specific biases.

Limitations
Despite its advantages, passive investing has several limitations.

Because passive portfolios are designed to replicate benchmark performance, they generally cannot outperform the underlying index before expenses. Investors also remain exposed to broad market declines during periods of economic or financial stress.

Furthermore, market capitalization-weighted indices may become concentrated in a relatively small number of large companies or sectors, potentially reducing diversification. Passive investors also have limited flexibility to respond to changing market conditions because portfolio composition is largely determined by the benchmark.

Both approaches remain widely used within global investment management, and many investors combine passive and active strategies within diversified portfolios.

Importance
Passive investing has transformed the global asset management industry by making diversified investment portfolios more accessible and cost-effective. Its widespread adoption has influenced portfolio construction, index development, exchange-traded funds, retirement planning, and institutional investment management. The strategy has also contributed to the rapid growth of index providers and benchmark-based financial products.

Criticism
Passive investing has been the subject of several criticisms.

Some commentators argue that the increasing concentration of assets in index funds may reduce market efficiency by decreasing active price discovery. Others contend that capitalization-weighted indices may allocate disproportionately large investments to companies whose share prices have already appreciated significantly.

Additional concerns include the concentration of voting power among large asset managers, potential liquidity challenges during periods of market stress, and reduced flexibility in responding to rapidly changing economic conditions. Nevertheless, passive investing remains one of the most widely adopted investment strategies worldwide.
