'''[[Price-to-earnings ratio]]''' ('''P/E ratio''', '''price/earnings ratio''', or '''earnings multiple''') is a financial valuation ratio that measures the relationship between a company's market price per share and its [[earnings per share]] (EPS). It indicates how much investors are willing to pay for each unit of a company's earnings and is one of the most widely used metrics in equity valuation, investment analysis, and financial reporting. The price-to-earnings ratio enables investors to compare the relative valuation of companies within the same industry or across different markets.

The P/E ratio reflects market expectations regarding a company's future growth, profitability, risk, and financial performance. A higher P/E ratio generally indicates that investors expect stronger future earnings growth or perceive the company to possess higher quality or lower risk. Conversely, a lower P/E ratio may indicate slower expected growth, higher perceived risk, undervaluation, or temporary market uncertainty. However, the ratio should not be interpreted in isolation because differences in industries, accounting policies, capital structures, and economic conditions can significantly influence valuation multiples.

The P/E ratio is widely used by investors, financial analysts, portfolio managers, and researchers when evaluating publicly traded companies. It forms the basis of numerous valuation methods and is frequently reported alongside other financial indicators such as [[market capitalization]], [[earnings per share]], [[return on equity]], revenue growth, and operating profit. Because it combines market valuation with corporate profitability, the P/E ratio provides valuable insight into investor expectations and market sentiment.

Although the P/E ratio is among the most popular valuation measures, it has limitations. Companies reporting negative earnings do not have meaningful P/E ratios, and comparisons between companies operating in different industries may be misleading. Consequently, investors generally evaluate the P/E ratio together with other financial metrics rather than relying upon it as a standalone indicator.

== History ==
The price-to-earnings ratio emerged during the development of modern equity analysis in the early twentieth century as investors sought standardized methods for comparing the valuation of publicly traded companies.

As securities markets expanded and financial reporting became more standardized, earnings per share became a widely accepted measure of profitability. Combining share price with earnings per share produced a simple yet informative valuation ratio that enabled investors to compare companies of different sizes.

Today, the P/E ratio is one of the most frequently reported financial metrics and is widely used in investment research, financial journalism, portfolio management, and equity valuation.

== Calculation ==
The price-to-earnings ratio is calculated by dividing the market price per share by the company's [[earnings per share]].

<math>
\text{P/E Ratio}
=
\frac{\text{Market Price per Share}}
{\text{Earnings per Share}}
</math>

where:

* the numerator represents the current market price of one ordinary share;
* the denominator represents the company's earnings per share.

The resulting value represents the number of monetary units investors are willing to pay for each unit of annual earnings.

== Example ==
Suppose a company has:

* market price per share: '''US$100''';
* [[earnings per share]]: '''US$5'''.

The price-to-earnings ratio would be:

<math>
\frac{100}{5}=20
</math>

or '''20'''.

This means that investors are willing to pay **US$20** for every **US$1** of the company's annual earnings.

== Types ==
Several forms of the P/E ratio are commonly used in financial analysis.

=== Trailing P/E ===
The trailing P/E ratio uses earnings reported during the previous twelve months.

It is based on historical financial performance and is the most commonly reported version.

=== Forward P/E ===
The forward P/E ratio uses estimated future earnings, generally based on analyst forecasts.

Because it reflects expected profitability rather than historical earnings, it is frequently used in equity valuation and investment research.

=== Adjusted P/E ===
Some analysts calculate adjusted P/E ratios using normalized earnings that exclude exceptional or non-recurring items.

Adjusted earnings are intended to provide a clearer measure of a company's underlying profitability.

== Interpretation ==
The P/E ratio should be interpreted within the context of industry characteristics, business models, and economic conditions.

In general:

* a high P/E ratio may indicate strong expected earnings growth or high investor confidence;
* a low P/E ratio may indicate slower expected growth, higher perceived risk, or potential undervaluation.

However, valuation multiples vary significantly among industries and should generally be compared with similar companies.

== Relationship with earnings per share ==
The P/E ratio is directly derived from [[earnings per share]].

An increase in earnings, assuming the share price remains unchanged, reduces the P/E ratio. Conversely, an increase in share price without corresponding earnings growth increases the ratio.

Because earnings form the denominator of the calculation, accurate EPS reporting is essential for meaningful valuation.

== Relationship with market capitalization ==
Although both relate to company valuation, the P/E ratio and [[market capitalization]] measure different concepts.
{| class="wikitable"
!Measure
!Purpose
|-
|[[Market capitalization]]
|Measures total market value of the company
|-
|Price-to-earnings ratio
|Measures valuation relative to earnings
|}
Two companies with identical market capitalizations may have substantially different P/E ratios because of differences in profitability.

== Applications ==
The P/E ratio is widely used in:

* equity valuation;
* investment analysis;
* portfolio management;
* financial research;
* mergers and acquisitions;
* securities analysis;
* comparative company analysis.

It is one of the most frequently cited valuation measures in financial markets.

== Advantages ==
The price-to-earnings ratio provides several important advantages.

It is simple to calculate, widely understood, and facilitates comparison among companies within the same industry. It combines market valuation with profitability in a single measure and assists investors in evaluating market expectations regarding future earnings growth.

Because of its widespread use, the P/E ratio has become a standard benchmark in equity research and financial reporting.

== Limitations ==
Despite its popularity, the P/E ratio has several limitations.

Companies with negative earnings cannot be meaningfully evaluated using the ratio. Differences in accounting policies, capital structures, tax regimes, and business models may also reduce comparability between companies.

Furthermore, a high or low P/E ratio does not necessarily indicate overvaluation or undervaluation because market expectations regarding future growth, profitability, and risk differ substantially across industries and economic cycles.

For these reasons, investors typically evaluate the P/E ratio together with other financial measures such as revenue growth, operating profit, cash flow, [[return on equity]], and debt levels.

== Importance ==
The price-to-earnings ratio is one of the most important valuation metrics in modern financial markets. By relating market price to corporate earnings, it provides insight into investor expectations, company valuation, and market sentiment. Its simplicity, broad applicability, and standardized calculation have made it an indispensable tool in investment analysis, equity valuation, portfolio management, and financial reporting.
