'''[[Weighted average cost of capital]]''' ('''WACC''') is the average rate of return that a company is expected to pay to all of its providers of capital, including shareholders and creditors, weighted according to the proportion of equity and debt in its capital structure. It represents the minimum return that a company must earn on its investments to satisfy investors and creditors while maintaining its market value.

The weighted average cost of capital reflects the combined cost of financing from equity and debt after accounting for the tax deductibility of interest expenses. Because it represents the opportunity cost of investing capital in a business, WACC is widely used as the discount rate in [[Discounted cash flow]] valuation, [[Capital budgeting]], [[Business valuation]], and [[Corporate finance]].

A lower weighted average cost of capital generally indicates that a company can obtain financing more efficiently, whereas a higher WACC suggests greater financing costs or higher investment risk.

==History==

The concept of the weighted average cost of capital developed alongside modern corporate finance theory during the twentieth century. Research on capital structure, portfolio theory, and corporate valuation established WACC as one of the principal measures used to evaluate investment decisions and estimate enterprise value.

Today, WACC is widely used by corporations, investment banks, financial analysts, private equity firms, and institutional investors.

==Objectives==

The principal objectives of the weighted average cost of capital are to:

* determine the cost of financing;
* evaluate investment projects;
* estimate business value;
* support capital allocation;
* establish discount rates;
* optimize capital structure.

These objectives contribute to informed financial decision-making and efficient capital management.

==Calculation==

The weighted average cost of capital is calculated as:

<math>
WACC=\left(\frac{E}{V}\times R_e\right)+\left(\frac{D}{V}\times R_d\times(1-T)\right)
</math>

where:

* '''WACC''' = weighted average cost of capital;
* '''E''' = market value of equity;
* '''D''' = market value of debt;
* '''V''' = total market value of capital ('''E + D''');
* '''R<sub>e</sub>''' = cost of equity;
* '''R<sub>d</sub>''' = cost of debt;
* '''T''' = corporate tax rate.

The second term incorporates the tax shield because interest expense is generally tax deductible.

==Components==

The principal components of WACC include:

* cost of equity;
* cost of debt;
* capital structure;
* corporate tax rate.

Each component influences the company's overall cost of capital.

==Example==

Suppose '''ABC Corporation''' has:

{| class="wikitable"
! Component
! Value
|-
| Market value of equity
| '''US$800 million'''
|-
| Market value of debt
| '''US$200 million'''
|-
| Cost of equity
| '''10%'''
|-
| Cost of debt
| '''6%'''
|-
| Corporate tax rate
| '''25%'''
|}

The weighted average cost of capital is:

<math>
\left(\frac{800}{1000}\times10\%\right)
+
\left(\frac{200}{1000}\times6\%\times(1-0.25)\right)
=
8.9\%
</math>

Accordingly, the company's WACC is '''8.9%'''.

==Relationship with discounted cash flow==

[[Discounted cash flow]] analysis commonly uses the weighted average cost of capital as the discount rate for estimating the present value of projected [[Free cash flow]].

A higher WACC reduces the present value of future cash flows, while a lower WACC increases estimated business value.

==Relationship with business valuation==

[[Business valuation]] frequently applies WACC in income-based valuation methods.

The discount rate reflects the required return expected by providers of debt and equity capital.

==Relationship with capital budgeting==

Within [[Capital budgeting]], WACC serves as the hurdle rate against which proposed investment projects are evaluated.

Projects generating expected returns greater than WACC generally create shareholder value.

==Relationship with capital structure==

[[Capital structure]] directly influences WACC because changes in the proportion of debt and equity affect the overall cost of financing.

Companies seek an optimal capital structure that minimizes WACC while maintaining financial flexibility.

==Relationship with cost of equity==

The [[Cost of equity]] represents the return required by shareholders to compensate for investment risk.

It is typically estimated using models such as the [[Capital asset pricing model]].

==Relationship with cost of debt==

The [[Cost of debt]] reflects the effective interest rate paid on borrowed funds.

Because interest payments are generally tax deductible, the after-tax cost of debt is lower than the nominal borrowing cost.

==Applications==

Weighted average cost of capital is widely applied in:

* business valuation;
* discounted cash flow analysis;
* capital budgeting;
* mergers and acquisitions;
* corporate finance;
* investment banking;
* financial modelling.

It is one of the most important financial metrics used in investment decision-making.

==Advantages==

The weighted average cost of capital provides a comprehensive measure of financing costs by incorporating both debt and equity. It supports investment appraisal, business valuation, capital allocation, and strategic financial planning while accounting for the tax benefits of debt financing.

It also provides a consistent benchmark for evaluating investment opportunities.

==Limitations==

The weighted average cost of capital depends upon estimates of the cost of equity, cost of debt, market values, and corporate tax rates. Changes in capital structure, market conditions, interest rates, or investment risk may significantly affect WACC.

Different estimation methods may therefore produce different results.

==Importance==

The weighted average cost of capital is one of the most fundamental concepts in corporate finance because it represents the overall opportunity cost of capital employed by a business. It serves as the principal discount rate in business valuation and investment appraisal, enabling companies and investors to evaluate projects, allocate capital efficiently, and maximize long-term shareholder value.
